How does Magic Penetration/Magic Resist Reduction
Magic Penetration and Magic Resist Reduction are the statistics of a Champion which allows them to counter some or all of a target's magic resist. All champions have 0 base magic penetration but can increase it with items, runes, or abilities for a few champions.

Magic penetration and Magic Resist reduction are applied in the following order:
1. Percentage Magic Resist Reduction ( Karthus's Wall of Pain)2. Flat Magic Resist Reduction 3. Flat Magic Resist Penetration ( Sudden Impact)4. Percentage Magic Resist Penetration ( Void Staff)

How exactly does magic pen work? I bought magic pen runes instead of armor pen runes but I am still doing a significant amount of damage as Varus... How ever his attacks are basic attacks that run off attack damage, so what exactly is coming out of my arrows and what is hitting my enemy?

You shouldn't get MPen as Varus :P
Get it as an AP champ :P
